1. Episode summary
By the time Louis V. Gerstner Jr. arrived as chairman and CEO in April 1993, IBM had posted the largest annual loss in U.S. corporate history to that date and its market capitalisation had fallen from roughly $105 billion in the late 1980s to the low-$30-billion range. The company's incumbent plan, sponsored by outgoing CEO John Akers and well advanced inside the firm, was to dismantle IBM into thirteen largely independent units — the "Baby Blues" — each with its own strategy, books, and potential public-market future. The mainframe business on which IBM's economics rested was in steep revenue decline as customers migrated to client/server and personal-computer architectures, and peer incumbents (Digital Equipment Corporation, Unisys, Wang) were posting comparable losses or entering terminal decline. Within ninety days of arriving, Gerstner reversed the break-up decision and committed to keep IBM integrated, arguing that the one thing mid-market and enterprise customers valued most was a partner who could make a messy multi-vendor environment work end-to-end. Over the following nine years IBM consolidated its worldwide services units into IBM Global Services (formed January 1995 under Dennie M. Welsh), cut costs aggressively, re-priced mainframes, invested in middleware and the Internet, and shifted the revenue and profit mix progressively toward services and software. By Gerstner's retirement in March 2002, IBM's market capitalisation had grown to roughly $168 billion and services accounted for close to half of pre-tax profit. The strategic question the episode turned on was whether the integrated computing giant was the problem to be dismantled or the asset to be redeployed.

3. OTA narrative
Observe. The observation task in this episode had two parts, and both were genuinely difficult for the peer group. The first — that the mainframe franchise was in structural rather than cyclical decline and that customers were migrating to client/server and PC architectures — was by 1993 routine for any reasonably-resourced large-systems incumbent; the fact that DEC, Wang, and Unisys were simultaneously posting losses confirms the signal was industry-available. The second part — that enterprise customers, despite migrating away from proprietary mainframes, were drowning in the integration complexity of the resulting multi-vendor environments and would pay a premium for a counterparty who could stitch the pieces together — was considerably harder. The incumbent peer reading, codified in Akers' break-up plan and endorsed by parts of the board and by outside strategy advisers, was the opposite: that integrated scale was a liability and the future belonged to focused single-category competitors. Gerstner's customer-visit programme in his first ninety days produced the contrary reading, and that reading was the raw material for the strategy. Observe is a root-cause phase in this episode, and the observation is classified Hard-Correct on the difficulty axis — it required reading the industry against the prevailing peer-group read.
Think. The reasoning step converted the customer-integration observation into a concrete strategic commitment: reverse the break-up, keep the company together, and redeploy the preserved scale as an integrator rather than as a mainframe monopolist. This required rejecting the active Akers plan, refusing the consensus external advice to focus, and accepting that the preserved whole would have to cross-subsidise a shrinking hardware base while a services-and-software model was built. The reasoning was neither routine nor a simple follow-on from the observation — a peer CEO looking at the same customer data could plausibly have concluded that the right move was to break up faster and let one of the smaller pieces specialise in integration. The Think step is therefore a weight-bearing phase in the causal chain, and its correctness placement is Hard-Correct: the interpretive move — that integration value would accrue to a services entity attached to a preserved hardware-plus-software scale, not to a focused pure-play — was not the prevailing peer-group reading at the time. Act. Execution over 1993–2002 translated the keep-together thesis into operational form: the July 1993 announcement and the $8.9 billion restructuring charge; mainframe re-pricing and the S/390 re-architecture; the January 1995 consolidation of twenty-plus local services units and the ISSC acquisition base into IBM Global Services under Dennie Welsh; the shrinkage from roughly 2,500 offerings to roughly 100 global solution categories; investment in middleware, Java, and the Internet division under Irving Wladawsky-Berger; and the cultural work to replace the degraded late-Watson-era "Basic Beliefs" with performance and customer-driven defaults. The execution was technically competent and, critically, it was non-routine for the archetype — most of Gerstner's Transformation peers who attempted analogous pivots during the same decade (DEC, Wang, Unisys, the minicomputer cohort more broadly) failed to build a services business of comparable scale from an eroding hardware base. Act carried substantial causal weight: a correctly-reasoned thesis executed at DEC-level capability would not have produced the observed outcome. 4. Modality evidence
Direction. The most precisely dated Direction act in this episode is Gerstner's reversal, within his first ninety days, of the active Akers break-up plan. The reversal was publicly announced in substance by mid-1993 and codified in the 1993 Annual Report's shareholder letter, where Gerstner characterised 1993 as "the worst year in the company's history" and explicitly stated the decision not to break up IBM (IBM, 1993 Annual Report). A second Direction decision — attributable, dated, and specific — was the formation of IBM Global Services in January 1995 as the organisational expression of the integration thesis: Dennie M. Structure. Gerstner inherited approximately twenty largely independent business units, each with its own strategy and financials, several in mid-spin-off process (IBM Corporate Archives, IBM Global Services: A Brief History; Carroll, Big Blues). The first structural move was to arrest this fragmentation and re-subordinate the units to a unified corporate authority — restoring decision rights to the centre for strategy, capital allocation, and branding. The January 1995 IBM Global Services formation is the clearest structural act: it merged a prior collection of locally-operated services organisations (including the ISSC outsourcing unit, established 1991) into a single global reporting line under Welsh, creating a structure in which services could pursue large, multi-year, multi-geography contracts that no single-country unit could have signed (IBM Corporate Archives, IBM Global Services: A Brief History; Applegate, Austin, and Collins, IBM's Decade of Transformation, HBS case 805-130). Gerstner also established two governance bodies — the Corporate Executive Committee, meeting biweekly on corporate strategy, and the Worldwide Management Council, meeting monthly on international operations — that institutionalised cross-unit coordination at the top of the hierarchy (Gerstner, Who Says Elephants Can't Dance?). The structural question the episode poses is whether the preserved integration — keeping the hardware, software, and services businesses under a single balance sheet and brand — constituted a decisive structural advantage that the peer group's fragmented or spin-off architectures did not supply.

Processes. The IBM Global Services rationalisation from approximately 2,500 local offerings to roughly 100 globally consistent solution categories was a documented process-redesign exercise, not merely a portfolio cull: it created repeatable delivery playbooks that could be deployed across geographies and client sectors (IBM Corporate Archives, IBM Global Services: A Brief History). Gerstner's 1993 functional-reengineering mandate explicitly required teams to "clean-sheet" processes for global reuse, not simply cut costs in existing workflows (Gerstner, Who Says Elephants Can't Dance?). Outsourcing contract management — which required coordinating hardware, software, and services commitments across multi-year agreements — demanded operational machinery that IBM was building in this period: by the mid-1990s IBM's worldwide outsourcing business had reached a cumulative commercial value of $40 billion since the ISSC model was launched in 1991, implying a contract-management and delivery infrastructure of substantial scale (IBM Corporate Archives, IBM Global Services: A Brief History). Capability. IBM's differentiation on Capability rested on assets that neither the peer minicomputer cohort nor pure-play consulting firms could quickly replicate. First, the pre-existing ISSC unit had generated $1.8 billion in revenues by 1993 as a focused outsourcing entity — an institutional knowledge base in large-account IT operations that had no equivalent at DEC, Wang, or Unisys (IBM Corporate Archives, IBM Global Services: A Brief History). Second, IBM entered 1993 with the IBM Consulting Group already fielding 1,500 consultants worldwide across 30 countries — a services talent pool that pre-dated the turnaround and that IBM could scale without building from scratch (IBM Corporate Archives, IBM Global Services: A Brief History; Applegate, Austin, and Collins, HBS case 805-130). Third, the mainframe engineering capability — including the S/390 re-architecture and the development of the G5 processor released in the late 1990s — represented institutional knowledge accumulated over decades that no new entrant could match on the timeline the turnaround required; the hardware franchise, even as it shrank in revenue, remained a source of IBM's services credibility with large-enterprise clients (IBM, System/390 history; Gerstner, Who Says Elephants Can't Dance?). The Processes/Capability boundary test applies here: would the IBM Global Services edge have survived replacing all its staff with equally talented strangers? Culture. Gerstner identified cultural transformation as "the biggest and most crucial" task he undertook at IBM — a self-attribution that is load-bearing evidence for Culture as a weight-bearing modality (Gerstner, Who Says Elephants Can't Dance?). The diagnosis was specific: IBM's Watson-era "Basic Beliefs" (Excellence, Customer Service, Respect for the Individual) had curdled by the late-Watson period into an entitlement culture and a risk-aversion norm that prioritised internal consensus over market responsiveness (Carroll, Big Blues; Applegate, Austin, and Collins, HBS case 805-130).
